Electronic and Paper W4

An employer allows employees to enter and modify their form W4 on computer, which is fine. Howeer, they are now refusing to accept paper W4s, saying that the information must be entered using their online system. Is this legal?

The W-4 form requires YOUR signature to be valid. That is true whether the form is filled out by hand or computer-generated and printed. Merely filling out a form by computer (with no printed copy to sign) would not meet IRS requirements.

Not true, see Pub 15-A. Employers are allowed to set up electronic submission of Form W-4 without any paper if the requirements are met, including an electronic signature which is the last entry on the electronic form.
